I don't think you have to pay tax on it. It's part of the federal calc for last years return.

the thought is that last year you deducted the AZ taxes on your federal schedule A (if you itemized). but then you got a refund so you didn't really pay that much.
so this year you have to claim it as income on the fed side because last year you overstated the amount you paid to AZ. (for instance you paid 10 so you wrote 10 on your schedule A, but then AZ sent you 5 back. so you really only paid 5 and should have only written 5 on your schedule A)

turbo tax asks if your recieved a 1099-G.
Also it asks if you paid any tax to the state.
So it works the other way as well, if you paid additional taxes, you get to deduct that, like a pimp.

i intercepted a pass and returned it to their 1.
then they had 1st and goal from the 1 and scored on the next play.
